The company serves three main market segments: cloud communications platforms (like UCaaS and CCaaS providers), programmable services for text messaging solutions, and direct enterprise clients undergoing digital transformation.

Though this growth is acceptable on an absolute basis, we need to see more than just topline growth for the software sector, which can display significant earnings volatility. This means our bar for the sector is particularly high, reflecting the non-essential and hit-driven nature of the products and services offered. Additionally, five-year CAGR starts around Covid, when revenue was depressed then rebounded.

The company’s profits give it plenty of breathing room, allowing it to continue investing in growth initiatives.

We were impressed by Bandwidth’s optimistic EBITDA guidance for next quarter, which blew past analysts’ expectations. We were also excited its EBITDA outperformed Wall Street’s estimates by a wide margin. On the other hand, its revenue was in line. Zooming out, we think this was a good print with some key areas of upside. The stock remained flat at $12.99 immediately after reporting.

Before making an investment decision, investors should account for Bandwidth’s business fundamentals and valuation in addition to what happened in the latest quarter.
Bandwidth’s business quality ultimately falls short of our standards. For starters, its revenue growth was mediocre over the last five years, and analysts expect its demand to deteriorate over the next 12 months. While its efficient sales strategy allows it to target and onboard new users at scale, the downside is its gross margins show its business model is much less lucrative than other companies. On top of that, its operating margin hasn't moved over the last year.
Bandwidth’s price-to-sales ratio based on the next 12 months is 0.5x. While this valuation is optically cheap, the potential downside is big given its shaky fundamentals. We're pretty confident there are superior stocks to buy right now.
Wall Street analysts have a consensus one-year price target of $22.75 on the company (compared to the current share price of $12.99).
Although the price target is bullish, readers should exercise caution because analysts tend to be overly optimistic. The firms they work for, often big banks, have relationships with companies that extend into fundraising, M&A advisory, and other rewarding business lines.
